Stop loss: A stop loss is an order that closes a trade at a set price to cap the loss if the market moves against you.
What a stop loss does
A stop loss is placed below the entry on a buy and above the entry on a sell. When price reaches it, the order becomes a market order and the position is closed. It turns an open ended risk into a planned one, and it is the anchor for position sizing: you cannot calculate a lot size until you know where the stop is.
Where to place it
Good stops sit where the trade idea is proven wrong, for example beyond a swing high or low, a support or resistance zone or a multiple of the average true range. A stop that is too tight gets hit by normal noise and the spread; one that is too wide forces a tiny position size.
Limits of stops
Stops can suffer slippage in fast markets and gaps at the weekly open. They control risk; they do not guarantee an exact exit price.
Worked example
You buy GBP/USD at 1.3400 because price bounced from support at 1.3370. You put the stop at 1.3360, 40 pips below entry and below the support. With a £3,000 account risking 1% (£30), the position is roughly 0.10 lots.
Common mistakes
- Moving a stop further away when price approaches it.
- Placing stops at obvious round numbers right on the level.
